Now, there has been a lot of talk how even small caps are overvalued and a part of the stock market to definitely avoid even if it is tempting to search for opportunities where Wall Street is renowned for missing them. A Wall Street article was recently titled “How much are small caps overvalued?”. Let’s dig into the U.S. small cap environment to see what is going on. I’ll start by taking a look at the iShares Core S&P Small cap ETF (IJR) that tracks the S&P 600 small cap index. Small Cap performance As said, small caps usually outperform and their performance over the last 18 years has been nothing short of stellar. $10k invested in the ETF in 2000 would be now north of $50k not including any dividends while the S&P 500 is up ‘only’ 83%. A 500% performance leads many to believe the small cap environment is hugely overvalued.

The Advantages of Investing in Small Cap Stocks

While this strategy works for most, it has the effect of artificially narrowing your investment universe. Moreover, the rise of online brokers, index funds, and other passive investment products has made it easier than ever to invest in small cap stocks. In this video, I explain the advantages of investing in small cap stocks. What are Small Cap Stocks? To begin, let’s talk about the definition of a small-cap stock. Small cap stocks are defined as stocks with market capitalizations between $250 million and $2 billion. Stocks that are smaller than this are called microcaps or nanocaps, while stocks that are larger than this are called midcaps or largecaps. ------------------------------------------------------ Reason #1: A Broader Investment Universe The first reason why investing in small-cap stocks is attractive is because of the sheer number of companies that dwell in the small-cap space. This is appealing from the perspective of diversification, and also because it allows you to be more selective when hunting for investment opportunities. For evidence of this broader investment universe, consider the major market indices for large-cap and small-cap stocks. The main index for small-caps is the Russell 2000, which contains about 2000 companies. The main index for large-cap stocks is the S&P 500, which contains about 500 companies. Said another way, the small-cap stock universe contains about four times as many companies as its large-cap counterpart. ------------------------------------------------------ Reason #2: A Less Efficient Market Small-cap stocks receive much less attention from the financial markets. They receive less analyst coverage and less consideration from the media. What this means for investors is that small-cap stocks can remain quite mispriced for prolonged periods of time. When large-cap stocks become disconnected from their intrinsic value, investors quickly take notice. This is not the case in small-cap stocks, which creates opportunities for self-directed investors to acquire shares below their intrinsic value and profit from potential valuation expansion. ------------------------------------------------------ Reason #3: No Institutional Ownership On the surface, it may not be clear why a lack of institutional ownership in small-cap stocks is beneficial for self-directed investors. It comes down to the fundamental principles of supply and demand. When institutions begin to buy a stock – particularly a small-cap stock – it creates significant buying pressure in the market. This increases stock prices. As we know, higher prices result in lower future returns, all else being equal. Small-cap stocks do not have this problem. They are outside the realm of most institutional investors, which creates more favorable prices for investors that are willing to venture into this space. In fact, one of the “sweet spots” of investing is when a small-cap business grows to the point that it is included in some of the major market indices. This means that a great number of ETF providers and other passive investment products are forced to buy the stock, which drives its price higher. A recent example occurred when it was announced that Walgreens was joining the Dow Jones Industrial Average. Walgreens’ stock rose by 4% on the day of the announcement. ------------------------------------------------------ Reason #4: Small-Cap Stocks Naturally Have More Upside Some of the best gains that are available in the stock market are when investors can purchase shares in an attractively-valued business, and then that business sustains a high growth rate for a very long period of time. In fact, each of the world’s largest businesses grew to their current size by following this blueprint. However, large companies are limited in how much they can grow. Apple has a market cap of nearly $1 trillion dollars. It is unlikely that the company will double in size over the next several years. Instead, shareholder returns will come from dividend payments, share repurchases, and perhaps some modest business growth. Small cap stocks have a completely different total return profile. Their growth potential is much greater, which often creates spectacular returns for investors that have the ability to recognize these businesses early. If you do not have this ability, passive funds that track the Russell 2000 index will also capture this growth.

Now, the interviewer constantly pushes the idea of buying the S&P 500 index because we don’t know China, China is risky but Munger straightforwardly says that everybody can find 4 or 5 good companies to invest in China. GOOD COMPANIES – index funds don’t offer that – they offer the average If you have 5 good companies in china, 5 in the us and another 5 in the world you will have a great return and be globally diversified, that is what all of those who don’t want to bother have to do, just buy good companies and forget about it, not index funds.

Since they Vanguard ETFs they both have extremely small expense ratios which should eat into return much. I'd say they are the best. Together they provide nice diversification between small and large capitalization companies. I like them for their price to get a wide range of the big name companies. The Russell 2000 is a market-capitalization-weighted index of the 2,000 smallest stocks in the Russell 3000, an index of the 3,000 largest publicly-traded companies, based on market cap, in the U.S. stock market. The Russell 2000 is the best-known indicator of the daily performance of small companies in the market; it is not dominated by a single industry. There are certain stocks called indexes, which are groups of stocks that are similar in some sort of way. The beauty of an index is that they are so big that you have a lot of liquidity even if you are a big investor. One of the largest indexes out there is called the Russell 2000. People who are looking to invest in small cap companies are looking to get more activity in the market rather than by buying huge companies. No large-cap ETFs made the list. Mid-cap and small-cap ETFs dominated. Value investing focuses on finding undervalued stocks that have potential for growth. This potential is determined by examining the fundamentals of the company and comparing the firm to other businesses that have similar fundamentals. Value ETFs enable an investor to buy numerous value stocks all at once. All of these ETFs have a very tight focus. That focus has nothing to do with any particular industry and everything to do with equities that the market has overlooked or unfairly devalued. The funds limit their selections further by considering the size of the companies involved, whether mid-cap or small-cap. It should be noted that ETFs can be undervalued, just like stocks. ProShares Russell 2000 Dividend Growers (SMDV) SMDV emphasizes small companies that are growing their dividends. It can contain as few as 40 stocks. The fund strives to spread the stocks it owns across all market sectors. Avg. Volume: 54,668 Net Assets: $410.39 million Yield: 1.37% YTD Return: -0.47% Expense Ratio (net): 0.40% 4. Guggenheim S&P MidCap 400 Pure Value ETF (RFV) RFV has an even tighter focus on mid-cap value stocks than RZV, selecting stocks from the S&P MidCap 400 Pure Value Index. Avg. This video tells you about small growth and global ETFs. Small Growth, Small cap value stocks have been a real star in the recent years. In the past small value stocks have returned more to investors than have large value stocks or growth stocks. Holding both a large cap and small cap ETFs in your portfolio will give you an average return very similar to mid caps but with considerably less volatility because large and small cap stocks tend to move up and down at different times Emerging markets have been giving a return up to 16 percent for the past decade. European stocks have shown about 6 percent return in the past. To invest abroad is a good reason for diversification. Investing across borders will give you very good diversification. You can lower the risk by diversification, however, you cannot eliminate risk. You should keep some bonds and cash investments in your portfolio. According to Financial Experts you should have 15 to 25 percent of your portfolio in international holdings. There is always a currency risk when you have foreign investments. One should not invest in currency ETFs. Currencies can move very fast and you never know what direction would they take. Foreign investments are also subject to inflation risk. Foreign investments usually have higher fees than domestic investments. Foreign investments will hold certain percentage of taxes when funds pay dividends. Your home government can also tax you on these dividends that can result in double taxation. Emerging markets ETFs are likely more volatile but in the long run can be very rewarding than ETFs that track stocks of developed countries.

Exchange Traded Funds are essentially Index Funds that are listed and traded on exchanges like stocks. An ETF holds assets such as stocks, commodities, or bonds and generally operates with an arbitrage mechanism designed to keep it trading close to its net asset value, although deviations can occasionally occur. They enable investors to gain broad exposure to entire stock markets in different Countries and specific sectors with relative ease, on a real-time basis and at a lower cost than many other forms of investing. ETF distributors only buy or sell ETFs directly from or to authorized participants, which are large broker-dealers with whom they have entered into agreements—and then, only in creation units, which are large blocks of tens of thousands of ETF shares, usually exchanged in-kind with baskets of the underlying securities. Authorized participants may wish to invest in the ETF shares for the long-term, but they usually act as market makers on the open market, using their ability to exchange creation units with their underlying securities to provide liquidity of the ETF shares and help ensure that their intraday market price approximates the net asset value of the underlying assets. Index ETFs Most ETFs are index funds that attempt to replicate the performance of a specific index. Indexes may be based on stocks, bonds, commodities, or currencies. An index fund seeks to track the performance of an index by holding in its portfolio either the contents of the index or a representative sample of the securities in the index. Some index ETFs, known as leveraged ETFs or inverse ETFs, use investments in derivatives to seek a return that corresponds to a multiple of, or the inverse (opposite) of, the daily performance of the index. Stock ETFs The first and most popular ETFs track stocks. Stock ETFs can have different styles, such as large-cap, small-cap, growth, value, et cetera. For example, the S&P 500 index is large- and mid-cap, so the SPDR S&P 500 ETF will not contain small-cap stocks. Others such as iShares Russell 2000 are mainly for small-cap stocks. Bond ETFs Exchange-traded funds that invest in bonds are known as bond ETFs. They thrive during economic recessions because investors pull their money out of the stock market and into bonds There are several advantages to bond ETFs such as the reasonable trading commissions, but this benefit can be negatively offset by fees if bought and sold through a third party. Commodity ETFs Commodity ETFs (CETFs or ETCs) invest in commodities, such as precious metals, agricultural products, or hydrocarbons. Among the first commodity ETFs were gold exchange-traded funds, which have been offered in a number of countries. Commodity ETFs trade just like shares, are simple and efficient and provide exposure to an ever-increasing range of commodities and commodity indices, including energy, metals, softs and agriculture. However, it is important for an investor to realize that there are often other factors that affect the price of a commodity ETF that might not be immediately apparent. Inverse ETFs Inverse ETFs are constructed by using various derivatives for the purpose of profiting from a decline in the value of the underlying benchmark. It is a similar type of investment to holding several short positions or using a combination of advanced investment strategies to profit from falling prices. Many inverse ETFs use daily futures as their underlying benchmark Exchange-traded funds (ETFs) have gained a wider acceptance as financial instruments whose unique advantages over mutual funds have caught the eye of many an investor.
