Now, there has been a lot of talk how even small caps are overvalued and a part of the stock market to definitely avoid even if it is tempting to search for opportunities where Wall Street is renowned for missing them. A Wall Street article was recently titled “How much are small caps overvalued?”. Let’s dig into the U.S. small cap environment to see what is going on. I’ll start by taking a look at the iShares Core S&P Small cap ETF (IJR) that tracks the S&P 600 small cap index. Small Cap performance As said, small caps usually outperform and their performance over the last 18 years has been nothing short of stellar. $10k invested in the ETF in 2000 would be now north of $50k not including any dividends while the S&P 500 is up ‘only’ 83%. A 500% performance leads many to believe the small cap environment is hugely overvalued.

While this strategy works for most, it has the effect of artificially narrowing your investment universe. Moreover, the rise of online brokers, index funds, and other passive investment products has made it easier than ever to invest in small cap stocks. In this video, I explain the advantages of investing in small cap stocks. What are Small Cap Stocks? To begin, let’s talk about the definition of a small-cap stock. Small cap stocks are defined as stocks with market capitalizations between $250 million and $2 billion. Stocks that are smaller than this are called microcaps or nanocaps, while stocks that are larger than this are called midcaps or largecaps. ------------------------------------------------------ Reason #1: A Broader Investment Universe The first reason why investing in small-cap stocks is attractive is because of the sheer number of companies that dwell in the small-cap space. This is appealing from the perspective of diversification, and also because it allows you to be more selective when hunting for investment opportunities. For evidence of this broader investment universe, consider the major market indices for large-cap and small-cap stocks. The main index for small-caps is the Russell 2000, which contains about 2000 companies. The main index for large-cap stocks is the S&P 500, which contains about 500 companies. Said another way, the small-cap stock universe contains about four times as many companies as its large-cap counterpart. ------------------------------------------------------ Reason #2: A Less Efficient Market Small-cap stocks receive much less attention from the financial markets. They receive less analyst coverage and less consideration from the media. What this means for investors is that small-cap stocks can remain quite mispriced for prolonged periods of time. When large-cap stocks become disconnected from their intrinsic value, investors quickly take notice. This is not the case in small-cap stocks, which creates opportunities for self-directed investors to acquire shares below their intrinsic value and profit from potential valuation expansion. ------------------------------------------------------ Reason #3: No Institutional Ownership On the surface, it may not be clear why a lack of institutional ownership in small-cap stocks is beneficial for self-directed investors. It comes down to the fundamental principles of supply and demand. When institutions begin to buy a stock – particularly a small-cap stock – it creates significant buying pressure in the market. This increases stock prices. As we know, higher prices result in lower future returns, all else being equal. Small-cap stocks do not have this problem. They are outside the realm of most institutional investors, which creates more favorable prices for investors that are willing to venture into this space. In fact, one of the “sweet spots” of investing is when a small-cap business grows to the point that it is included in some of the major market indices. This means that a great number of ETF providers and other passive investment products are forced to buy the stock, which drives its price higher. A recent example occurred when it was announced that Walgreens was joining the Dow Jones Industrial Average. Walgreens’ stock rose by 4% on the day of the announcement. ------------------------------------------------------ Reason #4: Small-Cap Stocks Naturally Have More Upside Some of the best gains that are available in the stock market are when investors can purchase shares in an attractively-valued business, and then that business sustains a high growth rate for a very long period of time. In fact, each of the world’s largest businesses grew to their current size by following this blueprint. However, large companies are limited in how much they can grow. Apple has a market cap of nearly $1 trillion dollars. It is unlikely that the company will double in size over the next several years. Instead, shareholder returns will come from dividend payments, share repurchases, and perhaps some modest business growth. Small cap stocks have a completely different total return profile. Their growth potential is much greater, which often creates spectacular returns for investors that have the ability to recognize these businesses early. If you do not have this ability, passive funds that track the Russell 2000 index will also capture this growth.

No large-cap ETFs made the list. Mid-cap and small-cap ETFs dominated. Value investing focuses on finding undervalued stocks that have potential for growth. This potential is determined by examining the fundamentals of the company and comparing the firm to other businesses that have similar fundamentals. Value ETFs enable an investor to buy numerous value stocks all at once. All of these ETFs have a very tight focus. That focus has nothing to do with any particular industry and everything to do with equities that the market has overlooked or unfairly devalued. The funds limit their selections further by considering the size of the companies involved, whether mid-cap or small-cap. It should be noted that ETFs can be undervalued, just like stocks. Several of the ETFs on the list have dropped in price and may be attractive to investors who want to buy a fund while its price is down. All figures are current as of June 21, 2017. Despite the focus, all of these ETFs may, from time to time, invest in securities outside of the indices they follow. Money managers do this to maintain the risk and return profile of their portfolios so that they more closely match that of the indexes. 1. Guggenheim S&P SmallCap 600 PureVal ETF (RZV) This is the closest an investor can get to a pure value play in ETFs. The stocks are selected from the S&P SmallCap 600 Pure Value Index. Out of that index, the fund selects stocks that have value characteristics. Avg. Volume: 24,721 Net Assets: $182.72 million Yield: 0.67% YTD Return: -12.10% Expense Ratio (net): 0.35% 2. PowerShares Russell 2000 Pure Value Portfolio (PXSV) This is another small-cap ETF focusing on the Russell 2000. These are the smallest companies of the Russell index. The idea here is to capture growth from up-and-coming companies that often experience their most explosive growth in their early years. Avg. Volume: 15,784 Net Assets: $77.24 million Yield: 2.40% YTD Return: -7.44% Expense Ratio (net): 0.39% 3. ProShares Russell 2000 Dividend Growers (SMDV) SMDV emphasizes small companies that are growing their dividends. It can contain as few as 40 stocks. The fund strives to spread the stocks it owns across all market sectors. Avg. Volume: 54,668 Net Assets: $410.39 million Yield: 1.37% YTD Return: -0.47% Expense Ratio (net): 0.40% 4. Guggenheim S&P MidCap 400 Pure Value ETF (RFV) RFV has an even tighter focus on mid-cap value stocks than RZV, selecting stocks from the S&P MidCap 400 Pure Value Index. Avg. Volume: 30,256 Net Assets: $162.01 million Yield: 0.91% YTD Return: -0.86% Expense Ratio (net): 0.35% 5. SPDR S&P 600 Small Cap Value ETF (SLYV) This ETF gives investors exposure to the S&P while focusing on value investing. It's got a current div/yield of 1.81% and a share is currently about $259.00. #2 is Charles Schwab's SCHD high dividend yield top 100 US companies index. It's expense ratio is only .07% per year and 2017 had a 21% gain with a 5 year average of 15%. But the div/yield is currently 2.77% and each share is about $54.00. #3 is Charles Schwab's SCHB broad market index. This ETF tracks the top 2,500 US companies based on market cap. It's expense ratio is the lowest of the 3 ETF's at only .03%. 2017 grew 22% and the 5 year average was 16%. The div/yield is 1.73% and shares are $68.00. Since they Vanguard ETFs they both have extremely small expense ratios which should eat into return much. I'd say they are the best. Together they provide nice diversification between small and large capitalization companies. I like them for their price to get a wide range of the big name companies. One commonly used tactic is to shift one's portfolio focus more toward mid cap equities. Mid caps are a good split the difference option between the relative safety of large-cap stocks and the relatively higher growth potential of small-cap stocks. Another strategy for exposure to relatively high potential growth with reduced risk is investing in value stocks. Investors can use exchange-traded funds (ETFs) to combine the two strategies through investing in mid-cap value-oriented ETFs. As of 2015, there are approximately a dozen of such ETFs to choose from. Mid-cap value ETFs offer investors exposure to a selection of equities with value characteristics, such as a low price-to-book or price/earnings ratio, factors that help minimize company-specific risk. Focusing on value stocks can have another advantage in the fact that a number of studies have found that over the long term, value stocks have actually produced better returns for investors, and with lower volatility, than riskier pure growth stocks. Here are three of the most widely traded and best-performing mid-cap value ETFs that are likely to continue to perform well in 2016. 1) Vanguard Mid Cap Value ETF The Vanguard Mid Cap Value ETF (NYSEARCA: VOE) was launched by Vanguard in 2006. This ETF, with over $4 billion in total assets, seeks to mirror the performance of the CRSP US Mid Cap Value Index that selects stocks according to five value factors, including price to book ratio (P/B), forward earnings to price, and dividend to price ratio. The fund holds the equities that make up the underlying index in the same proportion as they are held in the index. This ETF is appropriate for investors seeking broad exposure to mid-cap value equities with minimal expense, as it offers the lowest expense ratio of all the ETFs in this category. This fund's heaviest concentration is in financial sector stocks, which make up nearly 20% of the fund's portfolio, followed by consumer cyclicals, technology and industrial. Major holdings include Hartford Financial Services Group Inc., Fidelity National Information Services Inc., ConAgra Foods Inc., Sigma Aldrich Corporation and WEC Energy Group Inc. The weighted average P/B ratio of the fund's holdings is 1.88. The fund's annual portfolio turnover ratio is comparatively low at 14%. The Vanguard Mid Cap Value ETF has an extremely low expense ratio of only 0.09%. The category average expense ratio is 0.48%. The fund offers a dividend yield of 3.04%. The fund's five-year annualized return is 14.19%.
