There are two easy ways investors can add some green to their portfolio: 1) Buy individual shares of companies that are eco-friendly, or 2) Invest in green exchange traded funds (ETFs) that give exposure to many such companies at the same time. As with everything, there are pros and cons of both strategies. Let's investigate further. Green S&PThe main advantage to investing in any ETF is that investors receive instant diversification. For people who don't have enough capital to properly diversify, ETFs provide an important edge, and with a wide variety of strategies that still provide choice. (To learn the basics of ETFs, check out Introduction To Exchange-Traded Funds and Advantages Of Exchange-Traded Funds.) The iShares KLD Select Social Index (NYSE:KLD) and the iShares KLD 400 Social Index (NYSE:DSI) both give exposure to the broad market. • KLD selects green companies from the Russell 1000 and the S&P 500. • DSI mostly invests in an underlying index called Domini 400 SocialSM index. Both track the S&P 500 quite closely and provide the peace of mind that the companies being supported are ones that have implemented plans to limit environmental impact. Companies included in these funds are American Express (NYSE:AXP), IBM (NYSE:IBM) and Procter & Gamble (NYSE:PG). Super GreenFor those who want more exposure to companies who explicitly target improving the environment, there are ETFs for that as well. The PowerShares WilderHill Clean Energy (AMEX:PBW) launched in 2005 and invests in companies that produce renewable, cleaner alternative energies. The fund is up more than 30% year to date (YTD). Another great ETF is the Powershares Cleantech fund (AMEX:PZD) which invests in companies that develop technologies to help other companies reduce waste and use energy more efficiently. This fund has also performed admirably, up around 25% YTD, currently trading in the $32 range. Both of these funds invest in smaller companies, and I like the prospects. This is where investors need the diversification of ETFs, since smaller companies are typically riskier than larger businesses. As demand increases for renewable fuels and for companies to be more eco-friendly, small companies who provide these services will benefit. These ETFs provide the exposure, without the risk of having the bulk of your portfolio tied up in one losing green stock like Pacific Ethanol (Nasdaq:PEIX); the ethanol producer is down more than 50% YTD. The Disadvantages of ETFsWhen it comes to ETFs, investors pay management fees in the same fashion as in a mutual fund. So, for investors who have enough capital to properly diversify, maybe the ETFs mentioned aren't the best options. IN PICTURES: 10 Tips For Choosing An Online Broker A Rare Up-Day In a rare occurrence, the DJIA closed up 2.23% on March 4. This is a sampling of the best-performing ETFs in the asset classes. ETF by Asset Class Name Intraday Return Small Cap Growth PowerShares Cleantech(NYSE:PZD) 5.79% Mid Cap Growth iShares Russell Midcap Growth Index(NYSE:IWP) 3.96% Large Cap Growth SPA MarketGrader Large Cap 100(NYSE:SZG) 3.56% As a point of reference, investors should note that the three-year return for the SPDRS S&P 500 Index (NYSE:SPY), which tracks the S&P 500, is a negative 16% through March 4 of this year. Small Cap ReasoningPart of the thinking behind small caps outperforming large caps centers around the issue of risk. Greater levels of risk are expected to yield higher levels of return. The expectation of greater returns could possibly explain why the PowerShares Cleantech fund was the best performing small cap growth ETF on March 4. PZD is comprised of technology and clean energy companies including AutoDesk (Nasdaq:ADSK) and First Solar (Nasdaq:FSLR). AutoDesk and First Solar have relatively high betas of 2.26 and 2.04 respectively. Large Cap ReasoningThe SPA MarketGrader Large Cap 100 claimed the top spot for the day on March 4. Top holdings include precious metals miner Barrick Gold Corporation (NYSE:ABX) and education provider Apollo Group (Nasdaq:APOL), operator of the University of Phoenix. Both companies are larger in terms of market capitalization than the typical PZD holding. In addition, ABX and APOL each have much lower beta ratios of 0.53 and 0 respectively. A beta of 0 suggests no correlation to the performance of a broad market index like the S&P 500. Investors wanting to focus on dividend investment may want to consider smart-beta exchange-traded funds (ETFs). These funds follow an alternative weighting strategy from traditional ETFs that track ordinary indexes. Smart-beta ETFs are a mix of passive and active investing that typically use a variety of fundamental and technical strategies. They provide investors who believe markets are priced inefficiently with a cost-effective product that has the objective of maximizing returns, reducing risk and providing diversification. These four smart-beta ETFs have an investment objective of providing investors with strong dividend exposure. IShares Select Dividend ETF The iShares Select Dividend ETF (NYSEARCA: DVY) was launched by iShares in November 2003. The fund’s objective is to track the Dow Jones U.S. Select Dividend Index. It invests the majority of assets in instruments that make up the underlying index. The benchmark index used measures the performance of stocks that have provided consistently high relative dividend yields over a long period. Lockheed Martin Corporation (NYSE: LMT) is the fund’s top-weighted allocation at 4.1%, followed by CME Group Inc. (NASDAQ: CME) with 3.04% and Chevron Corporation (NYSE: CVX) at 2.56%. The iShares Select Dividend ETF is one of the larger funds of its category with $14.52 billion in net assets. It has an expense ratio of 0.39%, slightly below the category average of 0.45%. As of May 20, 2016, the fund had returned 8.72% year-to-date (YTD), 10.14% over the past three years and 12.22% over the past five years. The ETF pays investors a yield of 3.2%. SPDR S&P Dividend ETF The SPDR S&P Dividend ETF (NYSEARCA: SDY) seeks to replicate the price and yield performance of the S&P High Yield Dividend Aristocrats Index. The ETF was formed in 2005. The referenced index is designed to measure the performance of the 50 highest dividend-yielding S&P Composite 1500 Index stocks that have a history of increasing their dividends each year for at least 20 consecutive years. The ETF's top three holdings are HCP Inc. (NYSE: HCP) at 2.68%, AT&T Inc. (NYSE: T) at 1.97% and Chevron Corporation at 1.74%. The SPDR S&P Dividend ETF has net assets of $13.05 billion and an expense ratio of 0.35%. The fund has a five-year return of 12.45% and a three-year return of 9.96%. It also had an impressive YTD return of 9.59%, as of May 20, 2016. The fund pays a 2.42% yield. An exchange-traded fund (ETF) is an investment fund traded on stock exchanges, much like stocks. An ETF holds assets such as stocks, commodities, or bonds, and trades close to its net asset value over the course of the trading day. Most ETFs track an index, such as a stock index or bond index. ETFs may be attractive as investments because of their low costs, tax efficiency, and stock-like features. ETFs are the most popular type of exchange-traded product. Only authorized participants, which are large broker-dealers that have entered into agreements with the ETF's distributor, actually buy or sell shares of an ETF directly from or to the ETF, and then only in creation units, which are large blocks of tens of thousands of ETF shares, usually exchanged in-kind with baskets of the underlying securities. Authorized participants may wish to invest in the ETF shares for the long-term, but they usually act as market makers on the open market, using their ability to exchange creation units with their underlying securities to provide liquidity of the ETF shares and help ensure that their intraday market price approximates the net asset value of the underlying assets.
